I have a 15 month old male Sheltie. He has been having blood in his stool. Giardia test came negative. This morning, when he had a bowel movement I noticed something like a piece of cloth in the feces. Is it possible that he ate a piece of clothing and is upsetting his intestins?. If so, what should I do?

Yes this is entirely possible. If he passed it then I would monitor his stools and if you see anymore blood or difficulty with passing stools the rest could have created a blockage and he would need to be seen. Your best bet is to monitor his stools and feed a bland diet of cooked rice and/or boiled chicken or beef which is more tolerable to the intestional tract and stomach. Blood in the stools can be from a dietary intolerance, internal parasite, or something such as this that was ingested. If you see any worsening of the symptoms, lethargic behavior, hardening of the stomach, or vomiting a tarry substance this can mean that there is a blockage or an intestional tract disorder that needs attention. It could be tissue as well so may sure you keep an eye on him and report this to your veterinarian.
